Is Coin Jewelry legal?

Yes! Cutting out or painting coins for jewelry purposes is legal according to U.S. Code, Title18, Section 331. This section provides criminal penalties for anyone who fraudulently alters coins. The "fraudulently" has been repeatedly interpreted to refer specifically counterfeiting. In another words, where a coin has been modified in such a way that it is clearly no longer usable as legal tender (as where it has been turned into a piece of jewelry), there is no illegality.
Aren't some of these coins rare?

No. The coins we use are common date coins. In some years the Mint produced so many coins that they do not have a collectors value. Other years can be valuable. For instance, the Morgan Silver Dollars we use are tied to the silver market and are worth $30--$40. An 1895 Dollar is a rare year and is worth $21,000--$40,000.
